Is there any possibility to do vendor capacity evalution in APO? and if so could someone please point me in the right direction?

Does the part number change during this process?
You can try using external processing in R/3 for this, but if you want to model capacity, then just create a dummy resource to represent the external processing and add this to the routing which will cif over to PPM/PDS.
You don't need to actually model the vendor/subcontractor for this to work.

We have an item that starts being produced in the Manufacturing location and half way through the process we send it to an external company for machining, once they have completed this procedure we then continue to manufacture in house.

If its for subcontracting, its easy. If its not, you must create "dummy" master data to represent production at the vendors.

It depends what you mean by "capacity evaluation".
You can certainly maintain a resource at a vendor location and create ppms to model capacity consumption.
Maybe you could explain the reuquirement a bit more.
