Once I set up Renewal option in a contract, where can I see the notification message in the system that the contract should be renewed?

You can check in tcode REISCNRN or REISCNRNRULE.
Report will give the details or renewal rule and renewal date, also you can renew the contract from here directly.

When you set up Renewal Option, you will also set the Notification date, right? How does it work? Except on that you can see it on the report.
When you set up renewal option, you will select notification period (years/months/weeks/days). Accordingly system will determine the notification date and by this date either contractor/contractee can issue a notice to inform regarding renewal.

Is is possible to give the notice to customer/vendor by system generation i.e automatically of particular notification date?

Check tcode RECPA700 for Notice correspondence.
You can make background job for this tcode to sent notice to customers automatically.
